Can Mixed Fundamentals Have A Negative Impact on AB Dynamics plc (LON:ABDP) Current Share Price Momentum?

2022-08-27 15:52:24 By : Ms. Jenny Liu

AB Dynamics (LON:ABDP) has had a great run on the share market with its stock up by a significant 14% over the last week. However, we wonder if the company's inconsistent financials would have any adverse impact on the current share price momentum. Particularly, we will be paying attention to AB Dynamics' ROE today.

Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. In short, ROE shows the profit each dollar generates with respect to its shareholder investments.

Check out our latest analysis for AB Dynamics

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for AB Dynamics is:

3.9% = UK£4.2m ÷ UK£106m (Based on the trailing twelve months to February 2022).

The 'return' is the profit over the last twelve months. One way to conceptualize this is that for each £1 of shareholders' capital it has, the company made £0.04 in profit.

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

At first glance, AB Dynamics' ROE doesn't look very promising. We then compared the company's ROE to the broader industry and were disappointed to see that the ROE is lower than the industry average of 8.5%. Therefore, it might not be wrong to say that the five year net income decline of 8.2% seen by AB Dynamics was probably the result of it having a lower ROE. We reckon that there could also be other factors at play here. Such as - low earnings retention or poor allocation of capital.

So, as a next step, we compared AB Dynamics' performance against the industry and were disappointed to discover that while the company has been shrinking its earnings, the industry has been growing its earnings at a rate of 15% in the same period.

The basis for attaching value to a company is, to a great extent, tied to its earnings growth. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. This then helps them determine if the stock is placed for a bright or bleak future. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if AB Dynamics is trading on a high P/E or a low P/E, relative to its industry.

AB Dynamics' low three-year median payout ratio of 25% (implying that it retains the remaining 75% of its profits) comes as a surprise when you pair it with the shrinking earnings. The low payout should mean that the company is retaining most of its earnings and consequently, should see some growth. So there might be other factors at play here which could potentially be hampering growth. For instance, the business has faced some headwinds.

Moreover, AB Dynamics has been paying dividends for eight years, which is a considerable amount of time, suggesting that management must have perceived that the shareholders prefer consistent dividends even though earnings have been shrinking. Upon studying the latest analysts' consensus data, we found that the company's future payout ratio is expected to drop to 10% over the next three years. Accordingly, the expected drop in the payout ratio explains the expected increase in the company's ROE to 9.4%, over the same period.

Overall, we have mixed feelings about AB Dynamics. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth. That being so, the latest industry analyst forecasts show that the analysts are expecting to see a huge improvement in the company's earnings growth rate. The European Central Bank could soon start talks on ending reinvestments of cash maturing in its 3.3 trillion euro ($3.3 trillion) Asset Purchase Programme, but a decision is not urgent and is unlikely to be taken next month, sources close to the discussion said on Thursday. Facing record-high inflation, the ECB started raising interest rates last month, and more hikes are coming later this year as the central bank looks to stop the surge in price growth from becoming entrenched. While a reduction in the ECB's balance sheet would be a natural next step in normalising policy, policymakers are now focused on rate hikes and see reinvestments as a secondary issue, four sources with direct knowledge of the situation told Reuters on condition of anonymity.

Forecasters expect bills to be just below 6,000 pounds through next year as the cap is raised further, meaning households could be paying nearly 500 pounds a month for gas and electricity, a higher sum than rent or mortgage for many.
